Is there a way to have a gallery password protected but still have a thumbnail image from inside the gallery. Right now it just says "Protected gallery *****"

Just pick one of the images in the gallery and select "Feature Photo" in the Tools menu. That will make that photo be the thumbnail image, even when password protected. By default password protected galleries don't assume it's OK to use a thumbnail from the gallery, but setting a featured photo tells Smugmug that it is OK to show this thumbnail.
